This study improves Shimko's (1993) method in the estimation of risk neutral density (RND) implied in option prices. Using our new method, we extract RNDs from KOSPI 200 index option prices and examine how the market expectations concerning underlying asset prices are formed and how they change historically. New features of the paper are as follows. First, we use the function of trading volume (specifically, the square root of trading volume) for each option as its weight when fitting smoothing functions to implied volatilities which are in turn used for the estimation of RNDs. This is to place the most weight on out-of-the-money and at-the-money options, since they are the most liquid contracts, and place lesser weight on deep in-the-money options which are the least liquid contracts. We assume that option investors' expectation about the market are not the same and the more liquid contracts contain the more information on the market. Second, we investigate whether the market's sentiment extracted from the KOSPI 200 option prices changes prior to some market shocks after 2002, and how the assessment adjusts after such shocks have taken place.
